The 29-year-old's current contract was due to expire this summer, but Birmingham have taken up the option to keep Grounds until the end of the 2017-18 campaign.
Grounds has been a consistent performer for the Sky Bet Championship club since joining from Oldham in 2014, with no player making more first-team appearances than him this season.
The left-back, who also deputises at centre-back when required, scored the first goal in Birmingham's first win under Harry Redknapp - a 2-0 victory over Huddersfield - helping the club avoid relegation to League One.
Redknapp, who has agreed a one-year deal to remain Birmingham manager for next season, selected Grounds in all three of his matches in temporary charge of the club between April and May.
A former Middlesbrough academy player, Grounds has made 140 appearances in his three seasons at St Andrew's.
